The scale of unrealized capital gains in American portfolios is not a side effect of the tax code. It is the dominant fact of taxable wealth management. New research from ExchangiFi quantifies it. Of the $57.7 trillion households hold in equities and fund shares, an estimated $5.0 trillion sits in structures where the realization cost is so high that diversification has stopped making sense.
The math drives the behavior. A top-bracket California resident faces a combined marginal realization hurdle of 37.1%. That is the 20% federal long-term rate, the 3.8% net investment income surtax, and 13.3% in state tax. On a $10 million position with negligible basis, selling means handing over roughly $3.71 million the moment the trade settles. Only $6.29 million remains to redeploy. Most investors run that calculation and hold.
Section 351 resolves the trade-off rather than splitting it. The provision allows contribution of property to a corporation in exchange for stock without gain recognition. Run through the ETF creation mechanism, it lets an investor exchange a basket of appreciated securities for fund shares. The single-stock risk diminishes or disappears. The cost basis carries forward. The deferred tax keeps compounding inside the position instead of leaving it.
The mechanism applies differently across asset types, which is why ExchangiFi’s sizing model splits the market into three pools. Concentrated single-stock positions ($2.9T) need an escape from idiosyncratic risk. Aged direct-indexing accounts ($1.0T) need an exit from the loss-harvesting plateau, where rising cost bases leave the manager nothing left to harvest. Active taxable SMAs ($1.1T) need relief from annual turnover drag, which the ETF’s in-kind redemption mechanism eliminates structurally.
One boundary matters. Leveraged long/short strategies, roughly $150 billion, fall outside the market. Shorts are liabilities and cannot be contributed in-kind. Closing them to qualify triggers the very recognition the conversion seeks to avoid.
The conditions for a macro trend are in place. The embedded gains exist at trillion-dollar scale. The ETF wrapper is the destination of record. The remaining question for any given portfolio is whether it qualifies and what the optimal contribution looks like.
